Nothing is forfeited. When a cost segregation loss cannot be deducted in the current year because it is passive, IRC section 469(b) carries the disallowed amount forward indefinitely. The balance sits on Form 8582, attached to your return every year, waiting for one of three release events. This is the single most misunderstood part of the passive loss rules, and it changes the economics of cost segregation for investors who lack real estate professional status.
How suspended losses release
1. Passive income in a later year. Suspended losses offset passive income from any passive source, not just the property that generated them: a profitable rental elsewhere in the portfolio, passive K-1 income from a syndication or fund, even passive gains.
2. The property turns profitable. Once the depreciation front-loading subsides, the same rental often throws off taxable income in later years. Suspended losses absorb that income first, so the property can run tax-free for years.
3. Complete disposition. Under IRC 469(g), selling your entire interest in the activity to an unrelated party in a fully taxable transaction releases every remaining suspended loss, deductible against any income, including wages.
Worked example
An investor buys a $900,000 fourplex in 2026, commissions a cost segregation study, and reports a $220,000 first-year loss, all suspended because she has no passive income and no REPS. In years 2 through 4 the property generates $25,000 of annual taxable income, which the suspended balance absorbs in full, leaving $145,000 suspended. In year 5 she sells to an unrelated buyer. The sale triggers Section 1245 recapture, unrecaptured Section 1250 gain, and capital gain, but the $145,000 releases in the same year and offsets that income dollar for dollar. The deductions were delayed, not denied.
Caveats worth knowing
- A 1031 exchange is not a complete disposition. Suspended losses stay suspended and follow you into the replacement property.
- Sales to related parties under IRC 267 do not release losses until the property finally leaves the related group.
- Installment sales release suspended losses only in proportion to the gain recognized each year.
- Suspended losses do not reduce qualified business income until the year they are allowed, under Reg 1.199A-3(b)(1)(iv), so they are not quietly eroding your Section 199A deduction while parked.
- Carryforwards must survive preparer changes. A dropped Form 8582 worksheet is one of the most expensive quiet errors in rental tax filing.
Banking losses now against a known exit is a legitimate strategy on its own. Amadae tracks suspended balances in its property tracking tab, carries the Form 8582 schedules through each filed return, and its cost segregation screen models the release timeline before you commit to paying for a study.
